What is MACD and How Does It Work?


Moving Average Convergence Divergence (MACD) is a technical indicator created by Gerald Appel in the late 1970s. Included in the trend-following momentum indicator category, MACD combines the advantages of a trend indicator (moving average) and an oscillator (momentum) in one powerful tool.


MACD is very popular because it is relatively easy to read but can provide very rich information about market conditions — whether it is trending, losing momentum, or about to reverse.



MACD Components


MACD consists of three main components:



1. MACD Line


MACD Line = EMA 12 – EMA 26


This is the "core" of the MACD indicator. When EMA 12 is above EMA 26, the MACD Line is positive (above the zero line) and indicates bullish momentum. Conversely, a negative MACD Line indicates bearish momentum.



2. Signal Line


Signal Line = EMA 9 of MACD Line


Signal Line is a moving average of the MACD Line itself, and is used to generate crossover signals.



3. MACD Histogram


Histogram = MACD Line – Signal Line


The histogram is visualized as vertical bars that fluctuate above and below the zero line. The longer the histogram bars, the stronger the momentum. A shrinking histogram indicates weakening momentum — often an early sign of a reversal.



MACD Signals: How to Read Correctly



Signal 1: MACD Crossover


The most basic and most used signals:



  • Bullish Crossover (Golden Cross MACD): MACD Line crosses the Signal Line from bottom to top → buy signal. Stronger if it occurs below the zero line.

  • Bearish Crossover (Death Cross MACD): MACD Line crosses the Signal Line from top to bottom → sell signal. Stronger if it occurs above the zero line.


Weaknesses of crossovers: Signals are often late and there are many false signals in the ranging market. Always use additional filters such as trends from higher time frames.



Signal 2: Zero Line Crossover


When the MACD Line crosses the zero line:



  • MACD Line crosses the zero line from bottom to top → confirmation of a new bullish trend

  • MACD Line crosses the zero line from top to bottom → confirmation of a new bearish trend


Zero line crossover provides stronger confirmation than a regular MACD crossover signal, although it is later.



Signal 3: MACD Histogram Divergence


This is the most powerful MACD signal and is most often ignored by novice traders:


Bullish Divergence: Price makes a lower low, but the MACD histogram makes a higher low (histogram bars that shrink when price reaches a new low). Indicates selling pressure is weakening — possible upward reversal.


Bearish Divergence: Price makes a higher high, but the MACD histogram makes a lower high. Indicates buying momentum is weakening — warning of a downward reversal.


Tip: MACD histogram divergence on the H4 or D1 time frame at key S&R levels is one of the highest probability trading setups available. Many professional traders make this one of their main strategies.


Signal 4: Momentum Shift Histogram


Notice the change in the size of the histogram bars:



  • A longer histogram = momentum is strengthening in that direction

  • A shorter histogram = weakening momentum → potential change in direction

  • Histogram changes from positive to negative bars (or vice versa) = potential reversal



Alternative MACD Settings


MACD default settings (12, 26, 9) are the most universal and recommended for most traders. However, there are several popular alternative settings:



  • MACD (5, 13, 5) — Faster and more responsive, suitable for day trading

  • MACD (8, 17, 9) — Popular variation for swing trading

  • MACD (19, 39, 9) — Slower, suitable for long-term trading positions


General principle: the smaller the number, the faster and more signals (but also more false signals); the larger it is, the slower and less signal (but more reliable).



Proven MACD Strategy



Strategy 1: MACD + Trend Filter



  1. Determine the trend at a higher time frame using MA 200

  2. Only look for a buy signal (bullish MACD crossover) when the price is above the 200 MA

  3. Only look for sell signals (bearish MACD crossover) when the price is below the 200 MA

  4. This eliminates many false signals and increases the win rate significantly



Strategy 2: MACD Divergence + S&R



  1. Identify relevant key S&R levels

  2. Wait for the price to reach the S&R level

  3. Confirm with MACD histogram divergence

  4. Entry after MACD crossover confirms

  5. Stop loss outside S&R level, target to next S&R



Strategy 3: Zero Line Cross Setback



  1. Wait for the MACD Line to cross the zero line (confirmation of the new trend)

  2. Wait for a small pullback (MACD Line approaches the zero line again without crossing it)

  3. Entry when the pullback ends and momentum returns to the trend direction

  4. This setup provides better entry than a pure zero line cross



Combination of MACD with Other Indicators


MACD + RSI: Use RSI to confirm overbought/oversold conditions, and MACD to confirm trends. When both indicators give signals in the same direction, the probability of success increases significantly.


MACD + Bollinger Bands: MACD crossover which occurs when price touches or breaks the Bollinger Bands often produces strong and directional movements.


MACD + Volume: MACD crossovers confirmed by increasing volume are a much more reliable signal than crossovers with low volume.



Mistakes to Avoid



  • Trade any crossover signals without trend filters

  • Ignoring market context (trending vs ranging)

  • Not paying attention to the MACD position towards the zero line

  • Ignoring the histogram — even though the histogram often gives signals earlier than the crossover

  • Using MACD as the sole decision tool
